Learn how to use the current and quick ratios to check a company's short-term survival skills—and why too much cash can actually be a bad sign.
Imagine a company with massive factories, high-tech machinery, and huge long-term contracts. On paper, it looks incredibly rich. But when the monthly bills arrive from suppliers, it cannot pay them because all its wealth is locked up in concrete and steel. If a business runs out of cash to meet its immediate obligations, it can go bankrupt long before its long-term plans bear fruit. This is why smart investors look at short-term solvency first.
The Current Ratio: Your First Line of Defense
The current ratio measures a company’s ability to pay off its short-term obligations (debts due within one year) using its short-term assets (cash, receivables, and inventory). It is a simple way to see if the business has enough runway to keep operating without a liquidity crunch.
How do you interpret this number? Here are the general rules of thumb for Indian companies:
- Below 1.0: High risk. The company does not have enough short-term assets to cover its immediate bills.
- 1.5 to 2.5: Healthy. This is the sweet spot. It shows the business has a comfortable safety cushion.

What if a company's current assets are mostly unsold goods sitting in a warehouse? During a crisis, you cannot pay salaries or electricity bills with unsold inventory. To get a realistic picture of immediate survival, we use the quick ratio (also called the acid test). This ratio strips out inventory, leaving only the most liquid assets like cash and money owed by customers (receivables).
A quick ratio above 1.0 is strong. If it falls below 0.7, the company is in risky territory. If there is a massive gap between the current ratio and the quick ratio, it tells you the company is heavily dependent on selling its physical inventory to pay its bills. For service-based companies (like IT firms) that do not hold physical inventory, the quick ratio and current ratio will be almost identical.

- Step 1: Find the Current Ratio. Divide Total Current Assets by Current Liabilities. ₹800 Cr ÷ ₹500 Cr = 1.6.
- Step 2: Interpret the Current Ratio. A score of 1.6 sits comfortably in our healthy 1.5 to 2.5 range.
- Step 3: Find the Quick Ratio. Subtract Inventory from Current Assets, then divide by Current Liabilities. (₹800 Cr − ₹300 Cr) ÷ ₹500 Cr = ₹500 Cr ÷ ₹500 Cr = 1.0.
- Step 4: Interpret the Quick Ratio. A score of 1.0 means the company can pay its immediate bills even if it does not sell a single piece of cloth tomorrow. This is a robust position.
Always compare the current and quick ratios together. A company with a current ratio of 2.5 might look highly secure, but if its quick ratio is only 0.4, it is dangerously exposed to an inventory pile-up or a sudden drop in sales.
