Why Volume is the Ultimate Truth Teller in Stock Charts

Learn how to use trading volume to separate genuine stock breakouts from dangerous traps.

Imagine buying a stock just as it breaks out to a new high, only to watch it instantly reverse and crash. This is the classic 'bull trap.' How do you avoid it? You look at volume. Volume is the polygraph—the lie detector—of price action. It tells you whether institutional investors are actually backing a price move with their deep pockets, or if retail traders are just pushing an empty cart.

What is Volume and Why Does it Precede Price?

Volume is simply the total number of shares traded during a given period, like a single trading day. A basic rule of technical analysis is that volume precedes price. Before a major trend change becomes obvious on a price chart, you will often see volume quiet down or suddenly surge.

Think of volume as fuel. If a car is climbing a steep hill (price going up), it needs plenty of fuel (high volume). If the car is going up but the fuel gauge is empty (low volume), the car will soon stall and roll backward. High volume shows commitment; low volume shows hesitation.

Accumulation vs. Distribution Days

Big institutional investors, like mutual funds and foreign portfolio investors, cannot buy or sell their massive positions in a single minute without crashing or spiking the price. They buy or sell quietly over days or weeks. We can spot their footprints by looking for two types of days:

  • Accumulation Days: Days when the stock price closes higher on above-average volume. This indicates big players are actively buying up shares.
  • Distribution Days: Days when the stock price closes lower on above-average volume. This reveals that institutions are quietly selling off their holdings.

The Breakout Test: High Volume vs. Low Volume

Let us look at a practical example. Suppose a fictional company, 'Aravind Textiles', has been trading in a tight range between ₹480 and ₹500 for three months. The ₹500 mark is the resistance line. One day, the price breaks above ₹500 to close at ₹510. Is this a genuine breakout or a trap? To find out, we calculate the Volume Ratio.

Volume Ratio = Today's Volume ÷ 20-Day Average Volume
Worked Example: Testing the Breakout
  1. Step 1: Find the 20-day average daily trading volume for Aravind Textiles. Let us say it is 1,00,000 shares.
  2. Step 2: Note the volume on the breakout day. Let us compare two different scenarios.
  3. Scenario A: The breakout occurs on a volume of only 40,000 shares.
  4. Scenario B: The breakout occurs on a volume of 3,50,000 shares.
  5. Step 3: Calculate the Volume Ratio for Scenario A: 40,000 ÷ 1,00,000 = 0.4.
  6. Step 4: Calculate the Volume Ratio for Scenario B: 3,50,000 ÷ 1,00,000 = 3.5.

Now we can compare both scenarios side-by-side to understand what the market is telling us:

In Scenario A, the Volume Ratio is well below 1.0. This means the breakout is a lie; there is no real fuel behind it. In Scenario B, the Volume Ratio is 3.5, meaning trading activity is 350% higher than normal. This confirms that institutions are aggressively buying the stock as it breaks out.

Never buy a breakout on below-average volume; true market strength always leaves a massive footprint in trading volume.
