EBITDA: A Useful Lens That Can Become a Dangerous Shortcut

Learn how to calculate EBITDA, why investors use it, and the dangerous capital expenditure trap that can hide a company's true cash flow.

When you read stock analysis reports in India, you will constantly run into the term EBITDA. Company presentations love to highlight it. Analysts use it to value businesses. But what exactly is it, and why does it matter to you as a retail investor? EBITDA stands for Earnings Before Interest, Taxes, Depreciation, and Amortisation. Think of it as a quick way to see how much money a company’s core business operations generate before the bankers, tax authorities, and accounting rules take their share.

Why do we add these items back?

To understand EBITDA, we must look at what it adds back to the bottom-line Net Profit. By reversing these four specific expenses, we get a clearer look at the underlying business engine:

  • Interest is added back because it depends on how a company is funded. Adding it back lets you compare a debt-heavy company with a debt-free company on equal terms.
  • Taxes are added back because tax rates change and differ by region. Removing them isolates the operational performance.
  • Depreciation & Amortisation are non-cash accounting entries representing the wear and tear of physical and intangible assets. Adding them back reveals the raw cash-generating power of operations.

How to calculate EBITDA by hand

Let us walk through a simple calculation. Imagine you are analyzing a manufacturing business called Hind Engines. You open their profit and loss statement and find the following figures for the financial year:

  2. Step 2: Locate Interest paid = ₹30 Crore
  3. Step 3: Locate Taxes paid = ₹40 Crore
  4. Step 4: Locate Depreciation & Amortisation = ₹50 Crore
  5. Step 5: Add them up → ₹100 Cr + ₹30 Cr + ₹40 Cr + ₹50 Cr = ₹220 Crore

In this example, the actual net profit of ₹100 Crore translates to an EBITDA of ₹220 Crore. This shows you the strength of the core business before capital structure and accounting policies took their toll.

The dangerous trap: EBITDA ignores capex

While EBITDA is a great tool for comparing operational efficiency across different companies, it has a massive blind spot: it completely ignores capital expenditure (capex). Capex is the actual cash a company must spend to buy, maintain, or upgrade its physical assets like factories, machinery, or network towers.

Consider a capital-heavy business like a steel manufacturer. It might post a fantastic EBITDA of ₹500 Crore. However, if it must spend ₹450 Crore every year just to maintain its furnaces and machinery, the actual cash left over for shareholders is tiny. If you only look at EBITDA, you will think the business is incredibly healthy. But in reality, it is barely generating any free cash flow. A business can easily show a rising EBITDA while quietly running out of real cash.
