EMA vs SMA: The Hidden Cost of Reacting Faster

  6. SMA = โ‚น1,047 รท 10 = โ‚น104.70.
  7. Step 2: Calculate the EMA multiplier.
  8. Multiplier = 2 รท (Time Period + 1) = 2 รท (10 + 1) = 0.1818 (or 18.18%).
  9. Step 3: Calculate the Day 10 EMA (assuming Day 9's EMA was โ‚น103.00).
  10. EMA = (Day 10 Close ร— Multiplier) + (Day 9 EMA ร— (1 - Multiplier))
  11. EMA = (โ‚น120 ร— 0.1818) + (โ‚น103 ร— 0.8182) = โ‚น21.82 + โ‚น84.27 = โ‚น106.09.

The Double-Edged Sword: Responsiveness vs. Whipsaw

Because the EMA weights recent data heavily, it hugs the price action closely. When Company A's price shot up to โ‚น120 on Day 10, the EMA quickly climbed to โ‚น106.09, while the SMA lagged behind at โ‚น104.70. This responsiveness is a double-edged sword. If the price jump on Day 10 was the beginning of a genuine, long-term positive trend, the EMA gets you into the trade early, maximizing your potential gains.

But what if the jump was a temporary anomaly? If the price immediately crashes back down the next day, you have experienced a whipsawโ€”a false breakout signal. Because the EMA reacted so aggressively to the single day spike, it would have tempted you to buy at the very peak, only for you to watch the stock fall immediately afterward.
