Why Two 20% ROE Companies Are Not Created Equal

Learn how the DuPont formula splits Return on Equity (ROE) into margin, turnover, and leverage to spot high-quality earnings and avoid debt traps.

Imagine you are comparing two Indian companies. Both show a stellar Return on Equity (ROE) of 20%. To most retail investors, they look equally attractive. After all, ROE tells us how much profit a business generates with the money shareholders have put in. A 20% return is generally considered excellent.

But looking only at the final ROE figure is like buying a car just because the speedometer says it can go fast. You need to open the hood to see what is powering the engine. One company might be powered by high profit margins, while the other might be a ticking debt bomb. To see the difference, we use a classic tool called the DuPont Analysis.

The DuPont Split: Three Engines of ROE

The DuPont framework breaks the single ROE percentage into three distinct parts. It proves that a company can only increase its ROE by doing one of three things: selling products at a higher margin, selling them faster, or taking on more debt.

ROE = Net Profit Margin ร— Asset Turnover ร— Equity Multiplier

Here is what each of these three components means in plain English:

  • Net Profit Margin (Profitability): Out of every โ‚น100 in sales, how many rupees does the company keep as net profit? (Net Profit รท Sales)
  • Asset Turnover (Efficiency): How hard are the company's assets working? For example, if a shop has โ‚น10 Lakhs in assets and generates โ‚น20 Lakhs in annual sales, its asset turnover is 2.0x. (Sales รท Total Assets)
  • Equity Multiplier (Leverage): How much debt is the company using? A higher number means the company is using more borrowed money relative to shareholder money. (Total Assets รท Shareholder Equity)

A Tale of Two Companies

Let us look at a worked example of two fictional businesses. Company A is a premium clothing brand. Company B is an infrastructure developer. Both have an identical ROE of 20%, but their internal financial health is completely different.

  1. Step 1: Calculate Company A's ROE: 15.0% (Margin) ร— 1.0 (Turnover) ร— 1.33 (Leverage) = 20.0%
  2. Step 2: Calculate Company B's ROE: 5.0% (Margin) ร— 0.8 (Turnover) ร— 5.0 (Leverage) = 20.0%
  3. Step 3: Analyze Company A: It has high margins (15%) and low debt (1.33x leverage). This is a high-quality, resilient business.
  4. Step 4: Analyze Company B: It has low margins (5%) and low asset efficiency (0.8x), but it inflates its ROE to 20% by using massive leverage (5.0x).

Why Leverage-Inflated ROE is Risky

Company B's 20% ROE is an illusion of strength. Because it relies heavily on debt (a 5.0x equity multiplier), it has massive interest payments to make every year. If the economy slows down and its sales drop by even a small margin, those interest payments will not stop. Company B could quickly face bankruptcy.

Company A, on the other hand, is built on solid ground. With low debt and high margins, it can easily survive tough economic phases. As a retail investor, you should almost always prefer a high ROE driven by profit margins and asset efficiency over one driven by leverage.

Never buy a stock based on a high ROE alone. Always check if that ROE is being artificially inflated by high leverage (a high Equity Multiplier).
